چکیده

We develop a framework in which we simultaneously model the interactions among investors, fund companies (represented by fund advisors), and managers. In this framework, we show that the interplay between a manager's incentives arising from her compensation structure and career concerns leads to a non-monotonic (approximately U-shaped) relation between her risk choices and prior performance relative to her peers. We empirically analyze the risk-taking behavior of a large sample of fund managers and find significant support for the predicted U-shaped relative risk-prior performance relation. Reputation concerns and employment risk plays a crucial role in driving the non-monotonic relation; significant out performers (under performers) are less (more) likely to be fired in the future, and are also more likely to increase relative risk. We also show empirical support for the additional testable implications of the theory that link determinants of the fund flow-performance relation and managerial career concerns to risk-taking behavior. Funds with higher expense ratios have less convex fund flow-performance relations and less convex U-shaped relative risk-prior performance relations. Funds with younger managers, who face greater employment risk, have more convex U-shaped relative riskprior performance relations.

Are Mutual Funds Doomed to Underperform? Evidence from Managerial Turnover and Fund Flows

We empirically investigate the impact of fund flows and managerial turnover on the investment performance of active equity mutual funds. Fund flows have been suggested by Berk and Green (2004) as mechanism that prevents performance persistence. We propose managerial turnover as an alternative explanation. One the one hand, withdrawing money from loser funds and sacking bad fund managers are mea...

The Economics of Hedge Funds : Alpha , Fees , Leverage , and Valuation ∗

Hedge fund managers charge management fees on assets under management (AUM) and incentive fees indexed to the high-water mark (HWM). We study the effects of fees and alpha on managerial dynamic leverage choice and valuation. Our main results are: (i) high-powered incentive fees encourage excessive risk taking, while management fees have the opposite effect; (ii) agency conflicts have significan...

Loss Averse Preferences, Performance, and Career Success of Institutional Investors

Using survey-based measures of loss aversion of mutual fund managers, we study the effects of institutional investor preferences on their investment decisions, performance, and career outcomes. Funds managed by managers with higher aversion to losses take on less downside risk and have lower risk-adjusted returns. More loss averse managers are more likely to have their contracts terminated. Our...

Which Factors Matter to Investors? Evidence from Mutual Fund Flows

When assessing a fund manager’s skill, sophisticated investors will consider all factors (priced and unpriced) that explain cross-sectional variation in fund performance. We investigate which factors investors attend to by analyzing mutual fund flows as a function of recent returns. Investors attend most to market risk (beta), but treat returns attributable to size, value, momentum, and industr...

The Cross-Section of Investing Skill

Building on insights from the economics of superstars, I develop an efficient method for estimating the skill of mutual fund managers. Outliers are especially helpful for disentangling skill from luck when I explicitly model the cross-sectional distribution of managerial skill using a flexible and realistic function. Forecasted performance is dramatically improved relative to standard regressio...
